I could resolve the problem by upgrading the squid to
squid-2.6.STABLE22-1.el4.
For some reason, I have missed Amos email, otherwise I could have
considered upgrading to the very latest one available.

Upgrade? 2.5 is not well over 2 years obsolete.
I'm aware of a few issues that may cause object truncation, but nothing
that would lead to expansion like that.
